There are plenty of people doing this, although I don't know how common it
is in the web hosting business. But I think that, in general, server
consolidation through virtualization is going to be a big thing.

Yes, you can put nearly any x86-compatible OS in a virtual machine.

There are two points worth raising here. First, this is essentially the same
as VMware, not different. There are several versions of VMware, two of which
are designed specifically for server consolidation. One version of VMware
doesn't even require a host OS - it provides its own OS.
Second, and much more importantly, from a licensing perspective this is not
cheaper than running a bunch of dedicated servers. You do have to purchase
licenses for the virtual OS, unless it's a free OS like Linux or FreeBSD.
